Cancelling an invoice, refund their money?

Hi all!
Basically, I sent an invoice of £117 to a user who purchased an item from me. They paid the invoice, but after noticing damage with the item, I chose not to sell it so I cancelled the invoice and emailed them to inform them.
I didn't receive the money to my paypal account as I would need proof of postage to claim it, which obviously I didn't have.
However, the buyer has mailed PayPal claiming that I haven't refunded him and now they're mailing me saying my account may be suspended and legal action will be taken against me!
How the **bleep** can I refund someone when I didn't even receive the money in the first place?! My PayPal history can even prove that I didn't receive the money in my transactions and my balance is at £0.00!
HELP! Would cancelling the invoice automatically send the buyer his money back?

Hi there gemlalaa,
If you were able to cancel the invoice it means no payment was actually sent to you. You can only cancel an invoice that has not been paid.
I would ask your buyer to contact us directly and we can look into their account for them.

Do you really think that the FBI would be interested in a silly little paypal sale
This is a SCAM. Paypal NEVER tell you to send anything until the funds are showing in your paypal account balance.
The scammer got you to open a paypal account so he could send you a SPOOF email to PRETEND that he paid and that you had to send the item trackable BEFORE you got paid.
All of that is not true. Ignore the scammer who often use legal threats like the FBI to scare you into sending.
They have not paid you and have no intention of doing so.
Tell him no money no item and go away.
